SEC Hester Peirce Proposes Safe Harbor Framework For Crypto Deals

Key Insights:

  • SEC Task Force considers safe harbor for early crypto asset sales.
  • Guidance affirms that stablecoins and NFTs may fall outside securities law.
  • Tokenization rules and secondary trading clarity are under development.

Commissioner Hester Peirce outlined a plan to clarify crypto asset regulations. She presented it at the annual SEC Speaks event to address longstanding uncertainty.

One month after the 250th anniversary of the American Revolution, Peirce highlighted the connection between rebellion and decentralized technologies. He compared the revolutionary spirit to the rise of decentralized systems.

She now leads the Crypto Task Force of the SEC. Her agenda includes a temporary safe harbor for certain crypto assets. She aims to establish more explicit criteria to distinguish crypto assets from securities.

Additionally, she proposes exemptions for specific token categories. The proposed initiatives address enforcement-led regulatory confusion while supporting innovation and investor protection.

Reframing the SEC’s Approach

The Crypto Task Force, established under Acting Chairman Uyeda and continued by Chairman Atkins, has worked actively for four months. In that time, it held four roundtables, planned another, and collected over 100 public comment letters.

The team held over 100 meetings with industry stakeholders. They also released new guidance on crypto mining and broker-dealer custody of digital assets.

This guidance clarified the evolving stance of the SEC on stablecoins and meme coins. Commission staff state that these assets do not provide economic rights in any business entity. Therefore, they do not meet the definition of a security.

In addition, NFTs programmed to pay creator royalties do not meet the criteria for securities. These digital items operate similarly to collectibles or reward points and are viewed as blockchain-based extensions of off-chain equivalents.

Meanwhile, Peirce emphasized that most existing crypto assets do not qualify as securities. However, she acknowledged that assets may initially be distributed as part of an investment contract.

Issuers make promises during early-stage project development when networks are still centralized and dysfunctional. These promises can be crucial to the asset’s expected value.

If they are essential, the distribution may qualify as an investment contract. This means it could be subject to securities regulation.

Focus on Decentralization, Functionality, and Investor Protection

The Task Force emphasizes that identifying when a crypto asset stops being part of an investment contract and becomes a non-security is crucial. This distinction helps clear up confusion in the market.

Several legal interpretations exist, some suggesting immediate delinking and others requiring decentralization or fulfilled functionality. SEC is considering a rulemaking process to provide clarity on this distinction.

Peirce suggested that the asset is no longer part of the investment contract when a network becomes decentralized. The same applies if the crypto asset fulfills its intended functionality.

In these cases, secondary market trading would not fall under securities laws. The Task Force reviews whether issuer disclosure, managerial efforts ending, or smart contract-based metrics can trigger the investment contract’s termination.

It considers how these elements affect the contract’s enforceability. SEC may implement a time-limited safe harbor to address risks in early-stage distributions.

This measure would exempt certain crypto asset transactions from securities registration requirements for a defined period. In return, issuers must meet investor protection standards and provide ongoing disclosures regarding network development and decentralization efforts.

The goal is to support project maturation while limiting opportunities for abuse. Additionally, the Task Force is exploring an exemption framework for airdrops.

These distributions, typically involving free crypto assets, may not constitute securities offerings under specific conditions. Staff rescinded earlier guidance that had discouraged regulated entities from engaging with crypto markets, further opening the door to broader participation.

Tokenization and Market Structure

Parallel to defining security status, the SEC assesses how tokenized traditional securities interact with non-security crypto assets. Many businesses are considering how to trade derivatives and equities simultaneously on different trading platforms.

This activity is legally permitted, but the market still needs protection. Extra guidance from the Commission can help companies act responsibly. State employees joined efforts with other agencies and advised Congress on possible legislation.

These legislative efforts, alongside the proposed rulemaking of the SEC, could further solidify boundaries around crypto asset regulation. In Peirce’s view, whether a financial instrument exists onchain or off-chain does not alter its substance under the securities laws.
